How Curve's soft liquidation model lets borrowers survive market drawdowns

By Diego Whitfield · · 2 min read

Hundreds of loans on the decentralized lending protocol Curve slipped into liquidation territory and stayed there for weeks without being wiped out, according to fresh data that highlights an unusual mechanism designed to shield borrowers from sudden market shocks.

What The Data Shows

Curve tracked 704 separate instances of what it calls "soft liquidation," a state in which collateralized loans enter a danger zone yet avoid the abrupt closure that plagues traditional DeFi lending. The median duration of these episodes stretched to 14.5 days, indicating that many borrowers weathered extended periods of stress without losing their positions entirely.

That endurance stands in sharp contrast to conventional lending platforms, where a loan crossing a liquidation threshold is typically closed out in a single, punishing transaction. On Curve, the process unfolds gradually, giving markets and borrowers alike room to recover.

Loans that would have been instantly destroyed elsewhere managed to survive for weeks inside the danger zone.

How Soft Liquidation Works

The mechanism behind these outcomes is Curve's LLAMMA system, an automated market maker built specifically to manage lending risk. Rather than dumping a borrower's entire collateral the moment prices fall, LLAMMA converts collateral into stablecoins incrementally as the asset declines, and swaps it back if prices rebound.

This piecemeal approach means a borrower isn't necessarily doomed once their loan enters soft liquidation. If the underlying asset climbs back up, the position can effectively heal itself, avoiding the total loss that a hard liquidation would impose.

The design comes with tradeoffs. Borrowers in soft liquidation can still incur losses as collateral gets converted during downturns, and prolonged volatility may erode a position over time. But the system prioritizes survivability over speed, cushioning users against the kind of cascading liquidations that have amplified past market crashes.

Why It Matters For DeFi

The findings offer a window into an alternative risk model for decentralized lending, one that trades the finality of instant liquidations for a more forgiving, drawn-out process. For borrowers, that can mean the difference between ri
